It deletes the most recent backup of your phone (the backup has your settings for the phone and apps and accounts, but not music, pictures or apps - those have to be synced with iTunes).
The backup isn't stored on your phone - instead it's stored on your computer or on Apple's iCloud, so deleting the backup won't give you extra GB.
